Which is why you should just get a PS2.
It allows you to play PS2 and PSX games without the hassle of feeling required to buy PS3 games.
Win/win/win.

The PS2 remains a pretty killer deal. It's very affordable and still has an outstanding library. Still gets new releases, too.

I would assume its a loss leader for the games?
If they get a cut of every game sold, that would make up for the loss on the box

They sell them at lower than cost -- typical for Microsoft. As far as I know, the only money they make on the XBox is on their in-house games, like Halo. But that particular series of games is such a monster hit that it pretty much drives the sales of the consoles themselves. As far as I know, in fact, Halo is the only thing profitable about the XBox for M$.

It's been a while ago, but I think I remember reading that all the consoles are sold at a loss, no matter the company.

The console wars are somewhat of a race to be the first "PC in the living room." Microsoft is trying to be the media PC of choice, the Tivo device of choice, the main computer in the living room. XBox gives them an embedded base to build services from.
Sony is also thinking the same way, but coming at it from a "media conglomerate" standpoint. The potential to sling movie content (as well as sell blu-ray movies) means the "box in the living room" gives Sony a leg up.
Meanwhile, the market is fragmenting. Apple now has a living room box that allows you to get any content from iTunes (including movies and tv episodes) straight to your TV (why did it take so long ---derrrr!)
The Netflix box is hot on its heels -- the movie you choose right on your tv, with no mailing.
Google has had a rumored box for a while, but it is pretty much vaporware at this point.
And Tivo, which is essentially a Linux based PC in the living room, continues to have a pulse because it has a brand with a loyal following. It could also be a player.
So everybody is valuing that "set top box" status as worth more down the road than it is right now. So cut rate price wars.

Nintendo is a big exception right now; they actually make money on the Wii. But Sony also loses money on the PS3, as they did when the PS2 first launched.

We nabbed all three of the "big" consoles because my wifes job entails a LOT of video game playing, but we rarely utilize them at home. I find that hooking my laptop up to the TV Via HDMI in combination with a Slingbox gives me every type of entertainment medium I would want.
